In the case of wealth, most people's utility function increases as the wealth increases up to a point. Most people get little utility from $1, more from $10,000, and a lot of utility from $1,000,000. However, this flattens overtime due to diminishing marginal utility. A person's utility increases more when they go from $1 to $1,000,000 than it does when they go from $1,000,000 to $1,999,999 even though the increase is exactly the same.

We specify all utility functions on wealth implied by four special conditions on preferences between risky prospects in four theories of utility, under the presumption that preference increases in wealth. The theories are von Neumann-Morgenstern expected utility (EU), rank dependent utility (RDU), weighted linear utility (WLU), and skew-symmetric bilinear utility (SSBU). The special conditions ...

money and the perceived value of money. Such functions are called utility functions, and in the context of wealth being a random variable on a proba-bility space, they need to be measurable functions on that space, and hence, utility functions are random variables. Bernoulli was the first to suggest a utility function in 1738 as an solution

In turn, a utility function tells us the utility associated with each good x 2 X, and is denoted by u(x) 2 <. We say a utility function u(x) represents an agent’s preferences if u(x) ‚ u(y) if and only if x < y (1.1) This means than an agent makes the same choices whether she uses her preference relation, <, or her utility function u(x).

Assumptions about utility with uncertainty • Utility is a function of one element (income or wealth), where U = U(Y) • Marginal utility is positive – U' = dU/dY > 0 • Standard assumption, declining marginal utility U ' ' <0 – Implies risk averse but we will relax this later 12 Utility Income U = f(Y) U1 Y1
